For those that don't know this is the towel trick. A last resort for most users surely. Up to you people if you try it, don't shoot the messenger!
A way to fix 360’s which had the 3 red lights of doom and gloom. Wrap a 360 in a towel completely covering the machine, turn on the system for about 10 minutes, turn it off, then back on again and then the system may work.

I would not do this unless your warranty's expired, you're best off phoning MS asap. There's no need to do this method now for another 2 years practically.
I'm glad it worked for you, but really, you should phone MS as early as you can.

The towel was my last resort and it worked, then it completly died a month later. Don't expect too much ;)

I'd be afraid of setting the house on fire by doing this ;)

Is it a completely dry towel?
Are there any risks of the towel actually smoldering in the process?

Yes it is a completely dry towel and yes there could well be some risks of it burning. This is not something I would do personally and as far as I am aware it is not a fool proof solution and doesn't always work. When it does work though it only last for a certain period from what I've heard. I've never heard or read of anyone doing the towel trick and then not having any problems with the 360 ever again. It's much better to go down the proper channels and get it done professionally.
